Foundation Model Commoditization: Why Thin AI Wrappers Get Crushed at Seed
Every quarter, frontier AI labs release faster, cheaper models. Capabilities that cost $50,000 to train last year are now available for pennies through an API.
For enterprise buyers, this is paradise. For seed-stage startups building superficial software, it is an extinction event.
Last month, an ambitious founding team pitched us an AI legal contract summarizer. They had a clean web interface, three pilot customers, and asked for a $14 million valuation.
Three weeks later, a major foundation model launched native document reasoning with a 2-million-token context window. The startup's core product became obsolete with a single API update.
Where Defensible Value Lives
An algorithm is not a business. A nice prompt is not a moat. When we evaluate seed opportunities, we look for two structural moats:
- Private, Systemic Data Loops: Software integrated into complex hospital records, municipal water grids, or supply chain ERPs. Web-crawling foundation models cannot access or replace this data.
- Deep Workflow Integration: Software that handles payroll calculations, safety compliance, or state licensing. Ripping it out creates operational chaos. That friction protects pricing power.
Do not pay inflated seed valuations for software that an API update can replicate over a weekend. Back founders solving hard, unglamorous problems with sticky enterprise software.
How Flourish Adopts This Best Practice
Flourish passes on generic AI feature wrappers, backing seed founders who build vertical systems with proprietary enterprise data integration and defensible switching costs.
